VAT Rates

Zero-rated is not the same as exempt

Which category your sales fall into decides whether you must register and whether you can reclaim VAT on costs.

CategoryRateCounts towards £90,000?
Standard rate: most goods and services20%Yes
Reduced rate: a limited list, such as children’s car seats5%Yes
Zero rate: most food, books, children’s clothes, exports0%Yes
Exempt: insurance, most education and health servicesNo VATNo
VAT Schemes

Four ways to account for VAT

The right scheme can ease cash flow or cut your VAT bill. The wrong one costs money. We compare them on your figures.

SchemeHow it worksWho can join

Key Dates and Penalties

The VAT rules that cost money when missed

RequirementRule

Digital records and returnsCompulsory for every VAT-registered business through MTD software

Registered late? You owe VAT on every sale since the date you should have registered, even if you never charged it to customers, and HMRC may add a penalty.
Worked Examples

What VAT advice is worth in pounds

Two situations we see often. Names are illustrative and figures use current UK VAT rules.

Example 1: Tom, Freelance Photographer, Flat Rate Scheme
Annual sales excluding VAT£60,000
Sales including 20% VAT£72,000
Costs excluding VAT (VAT on them: £1,600)£8,000
Standard accounting: £12,000 − £1,600£10,400
Flat Rate Scheme: 11% × £72,000£7,920
Saving from the Flat Rate Scheme£2,480

Tom still charges customers 20% VAT, but he pays HMRC only 11% of the VAT-inclusive total and keeps the difference. In his first year the 1% discount cuts the rate to 10%, so he pays £7,200 and saves £3,200. His goods spend of £3,000 is above the limited cost test, so he avoids the 16.5% rate. The scheme is not always better. A business with the same sales but £40,000 of costs plus £8,000 of VAT would pay HMRC only £4,000 under standard accounting, which is £3,920 less than the flat rate bill of £7,920.

Example 2: Ben, New Bakery, Pre-Registration VAT
Oven bought 10 months before registering (VAT £1,800), still ownedReclaimable
Legal fees paid 8 months before registering (VAT £300)Too old
Stock bought and sold before registering (VAT £600)Not reclaimable
VAT Ben can claim on his first return£1,800

Goods you still own can be claimed for up to four years before registration. Services only go back six months, so Ben loses £300 on the legal fees. Stock he already sold is also out of reach. Had he registered three months earlier, the legal fees would have fallen inside the six-month window. Registering voluntarily before big start-up spending is often worth modelling.

FAQ

VAT accountant questions

When do I have to register for VAT?
+
You must register when your taxable turnover goes over £90,000 in any rolling 12-month period, or when you expect to pass it in the next 30 days. Tell HMRC within 30 days of the end of the month you went over. Registration takes effect from the first day of the second month after. You can also register voluntarily below the threshold.
How much does a VAT accountant cost in London?
+
It depends on your turnover, the number of sales and purchase invoices, how often you file and whether you use a special scheme. DKAT agrees a fixed fee after a free consultation, so you know the cost before work starts.
What is the difference between zero-rated and exempt?
+
Zero-rated sales are taxable at 0%. They count towards your £90,000 threshold and you can reclaim VAT on related costs. Exempt sales are outside VAT altogether. They do not count towards the threshold, and you usually cannot reclaim VAT on related costs. Getting this wrong is a common cause of VAT errors.
Should I use the Flat Rate Scheme?
+
Sometimes. You pay HMRC a fixed percentage of your VAT-inclusive turnover and generally cannot reclaim VAT on purchases. It suits businesses with low costs, such as consultants. You can join if turnover is £150,000 or less excluding VAT, you get a 1% discount in your first year, and a limited cost business pays 16.5%. We compare it with standard accounting using your figures.
What is Making Tax Digital for VAT?
+
Making Tax Digital for VAT means you must keep your VAT records digitally and file returns through compatible software, not on the HMRC website. It has applied to every VAT-registered business since April 2022. We set up the software, connect your bank feed and submit each return for you.
Can I reclaim VAT on costs from before I registered?
+
Often yes. You can usually reclaim VAT on goods bought up to four years before registration if you still hold them or used them to make other goods. For services, the limit is six months. The costs must relate to your business, and you need valid VAT invoices. Claim them on your first return.
What happens if I file my VAT return or pay late?
+
HMRC uses a points system for late returns. A quarterly filer who reaches four points gets a £200 penalty, and each further late return adds another £200. Late payment brings a first penalty after 15 days, a second after 30 days and a daily charge on top. Points reset after a run of on-time returns.
